Is Infinera (NASDAQ:INFN) Weighed On By Its Debt Load?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Infinera Corporation (NASDAQ:INFN) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. As you can see below, at the end of April 2023, Infinera had US$668.9m of debt, up from US$600.0m a year ago. Click the image for more detail. On the flip side, it has US$163.8m in cash leading to net debt of about US$505.1m.

The latest balance sheet data shows that Infinera had liabilities of US$634.2m due within a year, and liabilities of US$777.9m falling due after that. Offsetting these obligations, it had cash of US$163.8m as well as receivables valued at US$334.4m due within 12 months. So its liabilities total US$913.9m more than the combination of its cash and short-term receivables.

This is a mountain of leverage relative to its market capitalization of US$979.2m. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Infinera can strengthen its balance sheet over time. Over 12 months, Infinera reported revenue of US$1.6b, which is a gain of 13%, although it did not report any earnings before interest and tax. We usually like to see faster growth from unprofitable companies, but each to their own.

Over the last twelve months Infinera produced an earnings before interest and tax (EBIT) loss. To be specific the EBIT loss came in at US$28m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled US$102m in negative free cash flow over the last twelve months. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
